How variance-reduction hedge effectiveness is calculated
Hedged variance index = hedged volatility²
Variance ratio = hedged variance ÷ unhedged variance
Hedge effectiveness = (1 − variance ratio) × 100
Variance-reduction hedge effectiveness compares the variance of a hedged return series with the variance of the corresponding unhedged series. Research on futures hedging commonly expresses the measure as one minus hedged variance divided by unhedged variance. This page accepts volatility estimates, squares them and applies that identity.
The audited example enters 12% unhedged volatility and 7.2% hedged volatility. Their variance indices are 144 and 51.84. The hedged-to-unhedged variance ratio is 0.36, so entered variance-reduction effectiveness is (1 − 0.36) × 100 = 64%. Volatility itself fell by 4.8 percentage points.
Effectiveness can be negative. If entered hedged volatility exceeds unhedged volatility, hedged variance is larger, the variance ratio exceeds one and the reported percentage falls below zero. The calculator preserves that result instead of flooring it at zero because a hedge can add variance over an entered sample.
A high in-sample percentage does not show why variance changed and does not prove causation. Market regime, timing, stale prices, unequal sampling, nonlinear exposures, position changes or estimation error can all affect the comparison. The same hedge can show different effectiveness at daily, weekly and monthly horizons.
This calculator is an educational variance-reduction measure only. Hedge-accounting effectiveness under IFRS, GAAP or another framework can require formal designation, documentation, eligible items, prospective assessment, measurement of ineffectiveness and other rules that are outside this page.
Transaction costs, margin cash flows and roll effects can reduce economic benefit even when return variance falls. Review cash P/L, basis behavior, liquidity and operational constraints separately before drawing a risk-management conclusion.

How to interpret the result
A positive percentage means the entered hedged variance index is lower than the unhedged index. Zero means they are equal. A negative percentage means entered hedged variance is higher. None of those outcomes establishes accounting qualification, future performance or economic benefit after costs.
A careful hedge-effectiveness workflow
- Define one economic exposure, one hedge and one evaluation horizon before preparing data.
- Construct aligned unhedged and hedged return series using the same dates and return convention.
- Estimate both volatilities over the same sample with the same annualization basis.
- Enter the two nonnegative percentages and retain negative effectiveness if variance increased.
- Investigate basis, costs, timing, outliers and regime changes behind the headline percentage.
- Repeat out of sample and use a qualified accounting process for any formal designation or reporting.

Where to verify hedge inputs
Start with the exposure record: economic direction, value, currency, valuation time, cash-flow timing and the risk being hedged. For a portfolio, document whether the amount is market value, beta-adjusted equity exposure, duration, DV01, delta or another sensitivity. This version accepts only the label and numeric basis shown on the selected tool; it never infers a hidden sensitivity.
Then verify the exact futures product and delivery month with the exchange specification and the futures commission merchant. Confirm the contract unit, quotation convention, current notional, last-trading and notice dates, settlement method, position limits, margin, fees, liquidity and roll process. A contract name alone is not a safe denominator.
For statistical inputs, keep the exposure and futures return observations aligned. Record source, timestamps, frequency, return convention, sample window, missing-value policy, outlier treatment and annualization factor. Re-estimate on a later sample before treating an in-sample ratio or variance reduction as operational evidence.
